Term vs. whole life insurance: which is better?
Term and whole life are the two most common types of life insurance. Both pay money to your family if you die while the policy is active. The big differences are how long the coverage lasts, how much it costs and whether it builds savings.
Term life insurance
Term life covers you for a set number of years, usually 10, 15, 20 or 30. If you die during that term, your beneficiaries receive the death benefit. If you outlive the term, the coverage ends and nothing is paid.
Strengths:
- The lowest cost for the most coverage. A healthy 35-year-old can often buy a large policy for a modest monthly payment.
- Simple and easy to understand.
- Fits needs that have an end date, like raising children or paying off a mortgage.
Limits:
- It ends. Renewing or buying new coverage later usually costs much more.
- It does not build cash value.
Whole life insurance
Whole life covers you for your entire life, as long as you pay the premiums. The premium stays the same and never goes up. Part of each payment builds cash value, which grows over time at a guaranteed rate.
Strengths:
- Lifelong coverage, so your family will receive the benefit whenever you pass away.
- A level premium that never increases.
- Cash value you can borrow against or use later in life.
Limits:
- It costs much more than term for the same death benefit, often several times more.
- Cash value grows slowly in the early years.
- Borrowing from the policy reduces the death benefit if the loan is not repaid.
What about universal life?
Universal life is another type of permanent insurance. It offers lifelong coverage with more flexible premiums, and some versions focus on a guaranteed death benefit at a lower cost than whole life. It can be a good middle ground, but the details vary by policy, so it is worth reviewing carefully with an agent.
Which one is right for you?
Term is often the better fit if:
- Your main goal is to protect your family's income while your children are young or your mortgage is being paid.
- You want the most coverage for the lowest price.
- You are disciplined about saving and investing on your own.
Whole or universal life is often the better fit if:
- You want coverage that lasts your whole life, no matter when you die.
- You want to leave money to your children or grandchildren, or cover final expenses for certain.
- You have a family member with special needs who will depend on you long term.
- You like the idea of building guaranteed cash value.
You can combine them
Many families use both: a large term policy for the years they need the most protection, and a smaller whole life policy that lasts for life. Some term policies can also be converted into permanent coverage later without a new medical exam, which is a valuable feature to look for.
